Ethereum rose about 18% in a single day on August 20, 2026, marking its largest daily gain in two years. The rally, driven by US Treasury buybacks and a crypto meeting at the White House, immediately liquidated over $1 billion in short positions in the derivatives market. ETH trading volume surged by 402%. The spillover effect even pushed the total market capitalization of all altcoins past the $1 trillion threshold.
The green figures in the spot market masked a buildup of systemic risk unfolding on Aave.
Half of Debt Controlled by 9% of Positions
On-chain data from Aave reveals a stark imbalance. Currently, just 9% of positions on the protocol hold approximately half of the total debt. What triggers concern is the health level of this debt pile. This concentrated group of positions records an average health factor of 1.06. This figure means they only have a 6% buffer before the value of their collateral is entirely wiped out. The risk level is also evident from the debt-to-equity ratio standing at 10.7x, while the debt-weighted LTV is nearing the 90% limit.
A deeper breakdown reveals that the collateral backing these risky positions is highly concentrated. Liquid staking wrappers dominate 66.2% of the total collateral, consisting of about 42% weETH, with the remainder split between rsETH and wstETH. On the other side, approximately 73% of the debt from this group is borrowed entirely in the form of WETH. This setup indicates an ongoing “correlation trade”: users deposit liquid staking tokens such as wstETH or weETH, use them as collateral to borrow WETH, and then stake those borrowed funds again. This layered leverage practice is repeated continuously.
No Circuit Breaker
The primary danger of this debt structure lies in the core mechanics of DeFi lending, which completely lacks circuit breaker functionality. Unlike traditional stock exchanges that halt trading during market panic, liquidations in DeFi are executed automatically and instantly as soon as the health factor drops below 1.0. If weETH experiences de-pegging or even a 10% discount against the price of ETH, hundreds of those leveraged accounts will simultaneously fall below the safety threshold, triggering a cascade of mass liquidations on-chain.
Aave has faced similar incidents before. In March 2026, stale oracle parameters triggered the liquidation of $26 million to $27 million worth of wstETH assets. Ironically, the ongoing 18% ETH rally actually widens the scope for new risks. As staking yields become attractive again amid the uptrend, traders respond by increasing their leverage. Consequently, their health factors are recalibrated to 1.06, but this time resting on a higher absolute nominal price that is vulnerable to correction.
Thin Margin Before Falling
Positive macro catalysts this month have indeed injected liquidity into the crypto market. However, in a system that relies on smart code without manual intervention, a 6% buffer is too thin a defense to withstand price volatility.
